Features: What are the basic functions of the financial futures market? Generally speaking, a successfully operating financial futures market has two major functions: price discovery and risk transfer.
Price discovery refers to the outcome of trading various financial futures contracts on an exchange, which generates a futures price system for these financial instruments. The prices of financial assets discovered in the futures market have the following characteristics:
1. Fairness: Since futures trading is concentrated in an exchange, and the exchange serves as an organized and standardized unified market, it brings together a large number of buyers and sellers. Through open, fair, and impartial competition, prices are formed, reflecting the real supply and demand relationships and trends.
2. Expectancy: Compared to the spot market, futures prices have a predictive effect on future market supply and demand changes, integrating domestic and international market prices organically. The futures market significantly improves the quality of price information, allowing for the display and adjustment of forward supply and demand relationships. The information in the futures market serves as an important basis for corporate decision-making and national macro-control.
Risk is an inherent part of economic life, and the futures market provides a risk transfer mechanism through hedging operations, which can minimize risks arising from price fluctuations. Hedging involves buying or selling futures contracts in quantities and directions opposite to the current spot position, with the aim of compensating for price risks caused by future spot price movements through the buying or selling of futures contracts.
Since the 1970s, the rapid fluctuations in the world economy and the sharp increase in financial risks have led financial institutions and companies to seek risk avoidance in the financial futures market. This is precisely the intrinsic driving force behind the emergence and development of the financial futures market.
The risk transfer function of the financial futures market is primarily due to the large number of speculators participating in it. Based on various information about market supply and demand changes, they predict price trends and profit by buying low and selling high. It is these speculators who bear market risks and create liquidity, enabling the risk transfer function of the futures market to operate smoothly.
